Loli refers to a genre of hentai involving drawings of sexualized prepubescent girls. In an attempt to get around the stigma, some artists released works where said loli's had their listed age as much higher than they actually were. The term's name is derived off of the novel lolita which is about an older man having sex with an underage girl.
There is much confusion in anime communities as to what a loli 'is', especially in regards to physical proportions.
Some examples of loli's would be:
Kanna from the dragon maid anime. Her shorter limbs with some baby fat left on them are somewhere around the same proportions as a 5 year old.
The newer pink-haired dragon girl in dragon maid anime: So this is something that throws off a lot of anime fans, since there's a significant amount that use the size of breasts to determine sexual maturity, rather than actual bodily proportions. This is what some call an 'oppai loli'. This character too has shorter, pudgy limbs, though not quite at the same level as Kanna's. She likely is no older than 7 years old (and in serious need of breast reduction surgery before it stunts her spine's growth)
Megumin from Konosuba: *Technically* she isn't a loli since she's around 12 years old, but that's as nitpicky as making the argument "it's ephebophilia!" when talking about real girls. Her proportions are about where they should be, if albeit more developed than most. Though she probably could have (should have really) been made 16 years old.
On a final note, loli/lolicon aren't part of regular japanese vernacular. If you ever are in japan, absolutely do not EVER try to use loli in place of something like 'onna no ko' when referring to a little girl you see.
